Options are one of the most misunderstood financial instruments — and one of the most powerful. Here's a short introduction, plus links to websites that explain options in depth.
What Is an Option?
An option is a contract that gives you the right, but not the obligation, to buy or sell an underlying asset at a fixed price (the strike price) before a certain date (the expiration date).
- Call option — the right to buy the underlying. You buy calls when you expect the price to rise.
- Put option — the right to sell the underlying. You buy puts when you expect the price to fall.
You pay a premium for this right. The premium is the price of the option itself.
The Two Roles: Buyer and Seller
| Option buyer | Option seller (writer) | |
|---|---|---|
| Pays/receives | Pays premium | Receives premium |
| Risk | Limited to the premium | Potentially unlimited |
| Profit | Can be very large | Limited to the premium |
| Needs | The market to move | The market to not move (or move in your favor) |
The seller's edge is time. Options lose value as expiration approaches (time decay). Sellers collect premium while that decay works in their favor.
Key Terms You'll See Everywhere
- Strike price — the price at which you can buy/sell the underlying
- Expiration — when the contract ends (weekly, monthly, LEAPS)
- Premium — what you pay (buyer) or collect (seller)
- In the money (ITM) — call: underlying above strike; put: underlying below strike
- At the money (ATM) — underlying roughly at the strike
- Out of the money (OTM) — call: underlying below strike; put: underlying above strike
- Intrinsic value — how much the option is worth right now if exercised
- Time value — the extra premium you pay for the remaining time and uncertainty
- IV (implied volatility) — the market's expectation of future price movement
